Buy The Rate Down: How a 2-1 Buydown Can Lower Your First Two Years of Payments in Orange County

With mortgage rates near 7.3 to 7.4 percent, many Orange County buyers are asking the same question: how do I make the monthly payment work? One of the most useful answers is also one of the least understood. It is called a 2-1 buydown, and in today's Orange County housing market it may be easier to negotiate than you think.

How A 2-1 Buydown Works

A 2-1 buydown is a temporary arrangement that lowers your interest rate for the first two years of the loan. In year one, your rate is 2 percentage points lower than your note rate. In year two, it is 1 percentage point lower. From year three on, the rate returns to the full note rate for the rest of the loan. It does not permanently lower your rate, and that is the part buyers need to understand before they choose it.

Who Pays For It

The cost equals the difference between the discounted payments and the full payments for those two years. That money is deposited upfront into a buydown escrow account and applied monthly to supplement your payment. The seller, builder, lender, or buyer can pay for it. The most common route is a seller concession, which is a credit negotiated into the purchase contract. According to Redfin, this is common in buyer's markets and with new construction incentives.

An Example With Real Numbers

Redfin's example uses a $400,000 loan at a 6.5 percent note rate. Year one at 4.5 percent has a principal and interest payment of about $2,027, saving roughly $501 a month. Year two at 5.5 percent is about $2,271, saving roughly $257 a month. From year three the payment is about $2,528. Total temporary savings come to about $9,096. These figures leave out taxes, insurance, and HOA dues, and Orange County loan amounts are often larger, so your numbers will differ. Your lender can run the exact figures for your purchase.

Why The Market Makes It Worth Asking

The latest Orange County report from Orange County Real Estate, Inc. dated October 19 shows pending sales at 1,573, the lowest October reading in at least five years and the fourth straight weekly decline. Median days on market is 47. Homes priced under $2.5 million are selling about 1.6 percent below list, and homes above $2.5 million about 3.1 percent below. Sold prices are holding, but buyers are clearly more selective. That gives you leverage, and a seller concession toward a buydown is one way to use it without asking the seller to cut the price.

Buydown Versus Price Reduction Versus Permanent Points

A temporary buydown is not always the best use of a concession. Redfin notes that putting concessions toward closing costs or a price reduction can sometimes create more long-term benefit. A permanent buydown, where you pay discount points to lower the rate for the life of the loan, costs more upfront but delivers long-term savings if you plan to keep the home for many years. A 2-1 buydown suits a buyer who wants short-term relief, for example someone expecting income to rise or planning to refinance if rates fall. If you refinance early, unused escrow funds are generally applied to your loan balance, depending on lender terms.

What To Watch For

You must still qualify at the full note rate, so a buydown cannot help you qualify for a larger loan. Plan for the payment increase after year two so it does not come as a shock. Seller concessions also have limits. Redfin lists typical caps of 3 to 9 percent for conventional loans depending on down payment and up to 6 percent for FHA, but confirm the current rules with your lender, because they vary by loan program and change.

If You Are Selling

Sellers should know that offering to fund a buydown can attract more buyers without lowering the listed price. For a seller who wants to protect the sale price on record, a concession can be a smart alternative. Your agent can compare the cost of a buydown against a price reduction and show you the net result either way.

The Bottom Line

In a market where homes sell below list and pending sales are slowing, a rate buydown is a negotiating tool worth having in your toolkit. The right choice depends on your loan, how long you plan to stay, and what the seller will agree to. Talk with your agent and your lender before you write the offer, not after.
